Internal Rate of Return (IRR) is a financial metric used to evaluate the profitability of investments by identifying the discount rate at which the net present value of future cash flows equals zero. Internal Rate of Return (IRR) is frequently compared to a cost of capital or hurdle rate to determine whether an investment meets the required threshold for acceptance. A higher IRR than the cost of capital suggests that the investment is attractive, while a lower one indicates the opposite. Limitations include the assumption that interim cash flows are reinvested at the same rate and the potential for multiple IRRs with irregular cash flow patterns. Despite these caveats, it remains a cornerstone tool for capital allocation decisions and fund performance assessment.
